Concept

What is Economic Value Added (EVA)?
Economic Value Added (EVA) is a measure of a company's financial performance based on cash-based tax-adjusted residual assets, calculated by subtracting the cost of capital from operating profit. This measure was invented by Stern Value Management, a management consulting firm originally incorporated as Stern Stewart & Co.
Understanding Economic Value Added (EVA)
EVA is the incremental difference in the rate of return (RoR) of a company's cost of capital. Basically, it is used to measure the value a company produces from the funds invested in it. If a company's EVA is negative, it means that the company is not creating value from the funds invested in the business. Conversely, a positive EVA indicates that a company is creating value from the money it invests.
The formula for calculating EVA is as follows.
EVA = NOPAT- (Investment Capital * WACC)
Where:
- NOPAT = Net operating profit after taxes
- Invested capital = Debt + capital leases + shareholders' equity
- WACC = Weighted average cost of capital
Special considerations
The EVA formula shows that a company's EVA has three main components: NOPAT, investment amount, and WACC. NOPAT can be calculated manually, but is usually listed in the public company's financial information.
The capital invested is the amount used to fund a company or a particular project. WACC is the average rate of return that a company expects to pay investors. Weights are derived as a percentage of each source of funds in a company's capital structure. WACC can also be calculated, but is usually provided.
The equation used for EVA's investment capital is usually total assets minus current liabilities. These two numbers are easy to find on a company's balance sheet. In this case, the modified formula for EVA is NOPAT- (total assets-current liabilities) * WACC.
EVA's goal is to quantify the cost of investing capital in a particular project or company and assess whether it produces enough cash to be considered a good investment. A positive EVA indicates that the project is generating revenue above the minimum required revenue. EVA strengths and weaknesses
